For stock market investors, November finished with a bang.

A late-day rally on Wednesday swung the Dow into what some will consider bull market territory, defined as a 20{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} rally off recent lows.

In November, major U.S. indexes posted respectable gains for the month, with all eleven S&P 500 sectors closing in the green. The Dow finished up 5.7{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, the S&P 500 up 5.4{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, and the Nasdaq Composite up 4.4{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}.

Fed chair Jerome Powell stole the show Wednesday, hinting the Fed will slow down its blistering pace of rate hikes in its next meeting in a few weeks.

That was all it took for the Nasdaq and the S&P 500 to post their second-best returns of the month, with the latter closing over a key technical level — its 200-day moving average — for the first time since April.

The Nasdaq — which has lagged the Dow recently by the widest margin since the dot-com bubble — played a game of “catch-up” Wednesday, as the downtrodden megacap sectors of Tech (XLK), Communication Services (XLC), and Consumer Discretionary (XLY) finally found some love.

Also key to any continuation of this recent trade is the dollar, which just wrapped up its weakest month since 2010.

In short: higher interest rates in the U.S. — and the Fed’s promise to hold them high — have been drawing in foreign investors, bidding up the dollar. A strong dollar tightens financial conditions, which generally weighs on risk markets and commodities.

At least, this was the case into late September when the dollar peaked.

But the dollar eased off in October and sold off big in November, along with rates, a slide that catalyzed rallies in risk assets.

Currently, the dollar index is sitting on top of its 200-day moving average, just like the S&P 500. In contrast to the S&P 500, however, which has been facing resistance from a declining 200-day, the dollar is touching support on a moving average trending higher.

If the greenback were to fall through this key level, it would all but guarantee a nice end-of-year rally in the stock market, a potential boon to institutional investors that often seek to hold winners at year-end.

Should the dollar rebound from this key support level, the stock market could face another headwind.

But given how markets have traded this year, it seems the dollar — not stocks — will be making the call on the market’s near-term direction.

Meanwhile, year-ahead forecasts from Wall Street banks rolling out this week show consensus expectations are for more softness in the stock market.

Though as we saw Wednesday, even those beaten-down megacaps and high growth names can show flashes of life as well.

Unfortunately for crypto, the space now faces a major trust deficiency in the wake of the FTX implosion. The cryptocurrency exchange filed for bankruptcy last week, and its CEO, Sam Bankman-Fried, resigned. SBF, as he’s known, became a crypto billionaire and a star in the industry by the time he was 29. Now, at 30 years old, SBF has lost his fortune and admitted to loaning FTX customer funds to Alameda Research, a trading firm he co-founded.

Cryptocurrency already had a reputation for carrying more risk than traditional investments. But the FTX drama has no doubt sowed even more doubts about digital assets.

“I mean, in fact, in a sense, SBF is like the Jordan Belfort of the crypto era. Instead of ‘The Wolf of Wall Street,’ they’ll make a movie called ‘The King of Crypto,'” Microstrategy founder and bitcoin bull Michael Saylor told me on Yahoo Finance Live this week.

Belfort pleaded guilty to fraud connected with stock market manipulation in 1999 and spent 22 months in prison. He was then portrayed by Leonardo DiCaprio in the 2013 movie “The Wolf of Wall Street.”

SBF has not been charged with a crime, but a criminal case against him is not out of the question. Federal prosecutors in Manhattan are investigating the FTX collapse, the Wall Street Journal reported, citing unnamed sources familiar with the matter. Still, U.S. prosecutors may run into difficulties because FTX is based in the Bahamas, where SBF lives in a house with a group of friends.

How in the world can you trust an industry where a key player sets up business offshore and then potentially exposes himself to a criminal action anyway?

How can you put a penny of your hard-earned money into crypto knowing it may vanish one minute later because of the absurd actions by a rich person living in the Bahamas?

SBF has tweeted his apologies, writing after the firm filed for bankruptcy: “Hopefully things can find a way to recover. Hopefully this can bring some amount of transparency, trust, and governance to them.”

Those words alone won’t restore investors’ faith in cryptocurrency, if they had any to begin with. But experts tell Yahoo Finance that there are ways crypto can gain more legitimacy. The main elements needed to win back that trust include:

  • Tough regulations that treat crypto like securities.

  • Repercussions for individuals and businesses that violate the new rules.

  • The elimination of suspect cryptocurrencies.

Even with proper regulations and enforcement, the cryptocurrency industry won’t recover overnight from the FTX fiasco. How long could it be before trust comes back?

“I think it takes years,” said Semafor business and finance editor Liz Hoffman on Yahoo Finance Live.

There are a few places you can go if you need a dose of bullishness, and one of the best is BMO’s Brian Belski.

But when I opened his mid-October note, which landed in my inbox, it was filled with a dose of realism. It’s always been very trendy to be a little negative — it makes you sound smart, of course — but when you read it coming from someone like Belski, it feels more like a warning. In this case, there’s a little optimism thrown in.

The gist: He was revising his end of year target for the S&P 500 and earnings-per-share down around 10{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, from 4,800 and $245 to 4,300 and $230, respectively. Belski said that his team had underestimated the inflation problems and that with these problems likely to stay for a while, “we decided we need to be more realistic.”

Realistic, however, is relative. The new number — 4,300 is Goldman Sachs’s old number — is now just 3,600. In other words, the “realistic” picture from BMO is actually quite nice, a 17{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} increase from when he typed it.

“While this is a departure from our longstanding bullishness — we now expect a calendar year loss of roughly 10{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} — we remain more optimistic than many of our counterparts who seem to be feeding into the negativity with recent revisions,” Belski wrote.

Since that note, the market has gone up almost 5{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, and in another note on Monday, Belski revisited the topic to point out a key trend that’s being overlooked.

“At the broader S&P 500 level, we think it is important to note that market P/E [multiple] tends to exhibit moderate…expansion in the months following bear market troughs,” Belski wrote. “With the current bear market price low occurring on 10/12/22, the subsequent 14-month period would roughly bring us to the end of calendar year 2023.”

Belski’s team estimates an expansion of 5.6 multiple points for the P/E ratio, on average in the 14 months after a bear market trough — which Belski says we are either in or will be in very shortly.

This is “something that many investors seem to be missing, based on our client conversations,” Belski noted.

The driver of this change in the P/E ratio? A smaller E, historically speaking.

“On the earnings front, we found that in the 14-month post-bear periods, LTM EPS for S&P 500 companies has declined during seven of the past 11 bear markets with an average change of 2.3{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} and a median change of -3.7{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996},” Belski wrote.

This should be somewhat intuitive: earnings go down thanks to bear markets and then an expansion sees prices going up — and a bigger numerator and smaller denominator mean a bigger ratio.

Managing expectations of measured growth

In his mid-October note, Belski also lamented that his peers are “increasingly academic” in their prognostications and that they chose “what we believe are the ‘easy’ and ‘scary’ options,” which Belski says is “fear mongering” that’s “being taken out of context.”

On the contrary, he noted, there’s plenty of historical precedent that economic data should precipitate some “P/E collapse.”

Nothing, Belski continued, has been “textbook” and there’s no reason why that wildcard quality the markets have had should change. “Although we have tempered our enthusiasm, we truly believe that stocks can and should rebound from current levels,” he wrote.

Going forward, however, Belski has added a strong caveat, which, from an optimist, shouldn’t be ignored.

“[The] future trajectory is likely to follow more normalized patterns, a sharp departure from the pandemic stimulus-fueled gains of 2020-21, and the resulting YTD losses that unwound much of that excess,” he wrote.

In other words: despite calling for what would be a 20{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} Q4, the rocket-ship-like gains we’ve gotten somewhat used to might be in the rear-view mirror. Of course, that might just be a healthy thing, too.
