Stocks start week lower as investors ponder Fed’s rate path

U.S. stocks fell Monday as investors faced another medley of earnings and evaluated the outlook for interest rates following January’s blowout jobs report.

The S&P 500 (^GSPC) closed down 0.6{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, while the Dow Jones Industrial Average (^DJI) edged a modest 40 points, or 0.1{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, lower. The technology-heavy Nasdaq Composite (^IXIC) declined 1{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}.

Dell Technologies (DELL) said Monday it would eliminate about 6,650 jobs, or roughly 5{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} of its global workforce, making it the latest in a wave of technology companies to announce layoffs. Shares fell 3{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} on Monday.

In a memo to employees, co-Chief Operating Officer Jeff Clarke said the company is grappling with market conditions that “continue to erode with an uncertain future.”

Elsewhere in stock moves, Bed Bath & Beyond (BBBY) shares spiked as much as 115{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, rising above $6.50 as a recent rally in the meme stock gains momentum.

In other pockets of the market, the U.S. dollar edged higher for a third consecutive day after surging 1{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} following Friday’s jobs report.

Oil prices rose, with West Texas Intermediate (WTI) crude up 1.4{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} to $74.40 per barrel.

The moves Monday come after stocks dropped in the previous trading session but closed higher for the week. Despite Friday’s declines, equity markets have been on an uptrend this year. In 2023 to date, the S&P 500 is up 7.7{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} as of Friday’s close, the Nasdaq 14.7{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} after rising for five straight weeks, and the Dow 2.4{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}.

Whether this momentum can be sustained will be a big focus of the week ahead, especially after the government’s monthly jobs report showed payrolls rose by 517,000 last month. For investors, this dampened prospects the Federal Reserve may pause raising interest rates this year, an expectation that has fueled this year’s rally.

“Job creation in January was eye-popping and contrary to the market narrative earlier in the week of the Fed not only pausing but reversing course and lowering interest rates later this year,” BMO Wealth Management’s chief investment strategist Yung-Yu Ma said in a note. “Unless this labor market strength turns out to be a one-month blip, the hawks on the Fed are likely to dig in and keep rates higher for longer.”

Investors will get more insight into the U.S. central bank’s reaction to recent jobs data when Fed Chair Jerome Powell speaks at the Economic Club of Washington, D.C., on Tuesday.

“Looking ahead, the key question for markets is whether Powell’s dovishness was intentional or accidental,” the team at BofA said, adding that Powell may strike a more hawkish tone during his appearance this week. “We think the Fed’s embrace of disinflation is genuine and it was always going to be difficult for Powell to send a hawkish message after decelerating the pace of hikes for the second time in as many meetings.”

Meanwhile, even as the earnings season slows, Wall Street will have a docket of financials to parse through this week. Among names set to be most closely watched are Walt Disney (DIS), Uber Technologies (UBER), PayPal (PYPL), and PepsiCo (PEP).

The share of S&P 500 companies reporting positive earnings surprises remained flat over the past week, but the magnitude of upside earnings surprises decreased, largely driven by disappointing results from megacap technology giants, according to FactSet Research.

“As a result, the earnings decline for the fourth quarter is larger today compared to the end of last week and compared to the end of the quarter,” FactSet’s senior earnings analyst John Butters notes. “If the index reports an actual decline in earnings for Q4 2022, it will mark the first year-over-year decline in earnings reported by the index since Q3 2020.”

Investors betting on a ‘soft landing’ for the economy doesn’t make it true

Later this morning, Wall Street expects the Bureau of Labor Statistics to report that a robust 188,000 jobs were added to the U.S. economy in December — along with a small tick up in the unemployment rate to 3.6{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} — still well under the five-year average of 4.9{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}.

If the numbers print roughly as expected, this sanguine assessment of the American job market will likely only reinforce the big investor takeaway from this week’s Federal Reserve decision — that the U.S. will avoid recession as the Federal Reserve successfully navigates a “soft landing.”

This soft landing is the holy grail for the Powell Fed: An economy in which inflation comes back to the Fed’s 2{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996} target and doesn’t tip into recession filled with a spike in job cuts and pain.

“Many forecasters would say [a soft landing is] not the most likely outcome … But I would say there’s a chance of it,” Powell said in a press conference on Wednesday.

Powell leaned into “disinflation” rhetoric, which investors absolutely loved. The Nasdaq spiked over 5{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}, adding to a furious rally that followed the index’s best January return in two decades, where it rose 10.7{21df340e03e388cc75c411746d1a214f72c176b221768b7ada42b4d751988996}.

The strength in stocks since Wednesday bucks the trend over the last three Fed meetings, which saw stocks sold off sharply after the central bank’s policy announcement and throughout Powell’s Q&A.

But some investors have taken notice of the growing divergence between Fed rhetoric and economic reality.

“The window for the (misplaced) soft landing narrative is now extended,” tweeted Alfonso Peccatiello, founder and CEO of The Macro Compass.

Why misplaced? In Peccatiello’s view: “The first innings of a recession always look like a soft landing, as growth and inflation come down but not to alarming levels yet – exactly like [today’s environment].”

Here’s a Reuters article he points to from 2007 that could pass for something published yesterday — “U.S. economy on track for soft landing – Dallas Fed.”

Contrast the current post-Fed euphoria with Peccatiello’s tweet only a few days back: “In 4-5 months, I expect the US to be in a recession.”

Peccatiello laid out four macro indicators that point to a “bad” U.S. recession by the end of the second quarter this year. Specifically, these indicators are the global credit impulse, the Conference Board’s leading indicators index, the NAHB housing index, and the Philly Fed’s new orders index.

“Pricing in a soft landing doesn’t actually mean we are going to get a soft landing,” Peccatiello said.

The result is that investors have two epically diverging views of the economy — and it’s the stock bulls betting on the soft landing who are currently winning.

But according to Peccatiello, the bulls can get runover in two different scenarios — (1) if economic data comes in hot, forcing Powell to amp the hawkish talk once again, or (2) if economic data comes in “recessionary-like,” meaning very weak, which takes the soft landing off the table.

In other words, it will take Goldilocks data — not too good, but not too bad — until the Fed’s next meeting in mid-March to avoid the nasty conclusion that we’re heading for recession.
